Depreciation is important because it affects the taxes that firms pay. The taxable income is (Income expenses). Taxes are proportional to this taxable income. Depreciation works as a decrease in the value of an asset each year. Depreciation adds to the cost and therefore reduces the taxable income. In other words, depreciation is considered as a deduction from the taxable income. Thus the greater the depreciation, the less the taxable income hence taxes. 2

Depreciation: Example A firm has $1,000,000 of taxable income. If its tax rate is 20%, the firm would pay $200,000 in taxes (without considering the effect of depreciation). If the firm can deduct $50,000 in depreciation charges, its net taxable income will be $950,000. Thus, it would pay taxes of 0.20 (950,000) = $190,000. Depreciation saves 200,000 190,000 = 10,000 = 0.20(50,000). Therefore, a firm wants to choose the depreciation method that will minimize its taxable income. 3

Depreciation Important reasons for depreciation include deterioration, obsolescence. Depreciation can mean a decrease in market value, a decrease in the value to the owner. Market value is the value others would place on the property of interest Accountants define depreciation as follows: The systematic allocation of the cost of an asset over its depreciable life. The last definition is the one used for determining taxable income hence, income taxes. Thus, this definition is most important to us. 4

Depreciation: Requirements In general business assets can only be depreciated if they meet the following basic requirements: The property must be used for business purposes to produce income The property must have a useful life that can be determined, and this life must be longer than one year The property must be an asset that decays, gets used up, wears out, becomes obsolete, or loses value to the owner from natural causes. 5

Depreciation and Expenses Business costs are generally either expensed or depreciated Expensed items, such as labor, utilities, materials, and insurance, are part of regular business operations and are "consumed" over short periods of time. For tax purposes they are subtracted from business revenues when they occur. Business costs due to depreciated assets are not fully written off when they occur. A depreciated asset does lose value gradually and must be written off over an extended period 6

Example: 11-1 Joe runs a local pizza business. Identify each cost as either expensed or depreciated and describe why. They are consumed over short periods (e.g., monthly or biweekly salaries). When expenses occur, they are subtracted from business revenues for tax purposes. An accountant writes off their full amount when they occur, hence they will reduce the income taxes. Depreciated Items: van, furniture, baking oven, cash register, computer. Usually you pay for the asset at the beginning, but depreciate it over time; i.e. the asset loses value gradually. Such loss should written off over an extended period of time. 7

Depreciation: Overview Definition. The number of years over which a machine is depreciated is called its depreciable life or recovery period. This period may differ from the useful life. Depreciated assets may operate well beyond their depreciable life. Depreciable life is determined by the deprecation method used to spread out the cost. At least six different depreciation methods are available. Depreciation is a non-cash cost. The government allows the use of such cost to offset the loss in value of business assets Usually you pay for the asset up front (initial cost), but depreciate it over time (e.g., a new truck). Depreciation is simply a way to claim these business expenses over time to finally reduce the income taxes. Important to the engineering economist on an after-tax basis because it changes the cash flows due to taxes 8

Classes of Business Property Classes of Business Property Almost all tangible properties can be depreciated as business assets Tangible property can be seen, touched, and felt. (It is tangible. ) Real property (think real estate ) includes land, buildings, and all things growing on, built on, constructed on, or attached to the land. Personal property includes equipment, furnishing, vehicles, office machinery, and anything that is tangible excluding those assets defined as real property. ( personal does not refer to being owned by a person or being private.) Intangible property is all property that has value to the owner but cannot be directly seen or touched. Examples include patents, trademarks, trade names, and franchises(license). 9

Examples of depreciable business assets: Copy machines, Helicopters, Buildings, Interior furnishing, Production equipment, Computer networks Many different types of properties that wear out, decay, or lose value can be depreciated as business assets. Examples of nondepreciable business assets: Land: it does not wear out, lose value, or have a determinable useful life. Indeed, often it increases in value. Leased property: only the owner of property may claim depreciation expenses. Sometimes tangible property is used for both business and personal activities, such as a home office. The depreciation deduction can be taken only in proportion to the use for business expenses. 10

Depreciation Calculation Fundamentals Example. A PC costs $1,500. Its annual depreciation charges are $500, $400, and $350 for three years. Thus d 1 = $500, d 2 = $400, d 3 = $350. BV t denotes the book value at the end of year t. BV 0 = cost basis, which is the $1,500 BV 1 = BV 0 d 1 = cost basis d 1, which is the $1,000 BV 2 = BV 1 d 2 = cost basis (d 1 + d 2 ), which is the $600 BV 3 = BV 2 d 3 = cost basis (d 1 + d 2 + d 3 ), which is the $250 11

Book value = Cost Depreciation charges made to date BV t = cost basis (d 1 + d 2 + + d t ) where BV t is the book value of the depreciated asset at the end of time t This equation is used to compute the book value of an asset at the end of any time t. Check figure 11.1 in your book to see how depreciation is viewed over time. Book value can be viewed as the remaining unallocated cost of an asset: Note: If the item has a salvage value then the final book value will be the salvage value. Example: The book value of the PC declines during the useful life from a value of B = $1,500 at time 0 in the recovery period, to a value of S = $250 at time 3. Numerous depreciation methods are possible. 12

Historical Depreciation Methods They are the methods that we will study in this chapter. We will not cover other methods 1) Straight line, 2) Sum-of-the-years digits, and 3) Declining balance. Each method requires estimates of the asset s useful life and salvage value. Firms could choose the method. 13

Straight Line (SL) Depreciation Example 11.2 An asset has a cost of B = $900, a depreciable life of N = 5 years, and a salvage value of S = $70. Compute the straight-line depreciation schedule With straight line depreciation, we would compute the following: Annual depreciation charge: d i = (B-S)/N = 830/5 = $166. Sum-Of-Years Digits (SOYD) Depreciation d t =[(N+1-t)/SOYD](B-S) SOYD = N(N+1)/2 (which is the sum of years digits; i.e. 1+2+3+4+5 in our example) SOYD depreciation causes larger decreases in book value in earlier years than in later years. Book Value SOYD Depreciation looks like this. $S Depreciable life = N years 15

Note the multipliers add to 1. 16

Declining Balance Depreciation For straight line depreciation with N years, the rate of decrease each year is 1/N. Declining balance depreciation uses a rate of either 150% or 200% of the straight-line rate. Since 200% is twice the straight-line rate, it is called double declining balance (DDB). The DDB equation for any year is So, DDB depreciation d t = (2/N) ( Book value t-1 ) Book value = Initial cost total charges to date, DDB deprec. d t = (2/N) (Initial cost total charges to date) It can be shown for DDB, that the depreciation schedule in year t is given by: DDB depreciation in year t = (2B/N)(1 2/N) t-1 For 150% declining balance depreciation, the depreciation in year t is given by: DDB depreciation in year t =(1.5 B/N)(1 1.5/N) t-1. we just replace each 2 in the DDB formula by 1.5. 17

Declining Balance Depreciation: Example Example 11-4 An asset has a cost of B = $900, a depreciable life of N = 5 years, and a salvage value of S = $70. Several modification possibilities exist: stop further depreciation when the book value equals the salvage value; switch from DB depreciation to straight line. 18

UNIT-Of-PRODUCTION DEPRECIATION unit-of-production (UOP) depreciation in any year is UOP depreciation in any year=(production for year/total lifetime production for asset) (B - S) This method might be useful for machinery that processes natural resources if the resources will be exhausted before the machinery wears out Historically, this method was sometimes used for construction equipment that had very heavy use in some years and very light use in others. It is not considered an acceptable method for general use in depreciating industrial equipment. 19

Example 11.11 For numerical similarity with previous examples, assume that equipment costing $900 has been purchased for use in a sand and gravel pit. The pit will operate for 5 years, while a nearby airport is being reconstructed and paved. Then the pit will be shut down, and the equipment removed and sold for $70. Compute the unit-of-production (UOP) depreciation schedule if the airport reconstruction schedule calls for 40,000 m3of sand and gravel as follows.: Year Required sand and Gravel (m3) 1 $4000 2 8000 3 16000 4 8000. 5 4000 20

The cost basis, B, is $900.The salvage value, S, is $70. The total life time production for the asset is 40,000 m3 of sand and gravel. From the airport reconstruction schedule, the first-year UOP depreciation would be: First-year UOP depreciation= (4000/40000) (900-70)=$83 Similar calculations for the subsequent4 years give the complete depreciation schedule Year UOP Depreciation 1 $83 2 166 3 332 4 166 5 83 It should be noted that the actual unit-of-production depreciation charge in any year is based on the actual production for the year rather than the scheduled production. 21

DEPLETION Depletion is the exhaustion of natural resources as a result of their removal. Since depletion covers such things as mineral properties, oil and gas wells, and standing timber, removal may take the form of digging up metallic or nonmetallic minerals, producing petroleum or natural gas from wells, or cutting down trees. Depletion is recognized for income taxes for the same reason depreciation is capital investment is being consumed or used up 22

The calculation of the depletion allowance is different from depreciation because there are two distinct methods of calculating depletion: cost depletion and percentage depletion Except for standing timber and most oil and gas wells, depletion is calculated by both methods and the larger value is taken as depletion for the year. For standing timber and most oil and gas wells, only cost depletion is permissible 23

Cost Depletion Depreciation relied on an asset's cost, depreciable life, and salvage value to apportion the cost minus salvage value over the depreciable life. In some cases, where the asset is used at fluctuating rates, we might use the unit-of-production (UOP) method of depreciation. For mines, oil wells, and standing timber, fluctuating production rates are the usual situation. Thus, cost depletion is computed like unit-of- production depreciation using: 1. Property cost, less cost for land. 2. Estimated number of recoverable units (tons of ore, cubic meters of gravel, barrels of oil, million cubic feet of natural gas, thousand board-feet of timber, etc.). 3. Salvage value, if any, of the property. 24

Example 11.12 A small lumber company bought a tract of timber for $35,000, of which $5000 was the land's value and $30,000 was the value of the estimated 1 1/2million board-feet of standing timber. The first year, the company cut 100,000 board-feet of standing timber. What was the year's depletion allowance? Depletion allowance per 1000board-ft=(35000-5000)/1500 broad feet = 20$ per 1000 broad feet The depletion allowance for the year would be=100,000 board-ft x $20 per 1000board-ft = $2000 25

Percentage Depletion Percentage depletion is an alternate method for mineral property and some oil or gas wells. The allowance is a certain percentage of the property's gross income during the year. This is an entirely different concept from depreciation. Unlike depreciation, which allocates cost over useful life, the percentage depletion allowance is based on the property's gross income. Since percentage depletion is computed on the income rather than the property's cost, the total depletion may exceed the cost of the property. In computing the allowable percentage depletion on a property in any year, the percentage depletion allowance cannot exceed 50% of the property's taxable income computed without the depletion deduction. The percentage depletion calculations are illustrated by Example 11-13. 26

Example 11-13 A coal mine has a gross income of $250,000 for the year. Mining expenses equal $210,000. coal has a 10% depletion allowance. Compute the allowable percentage depletion deduction. The percentage depletion deduction is computed from gross mining income. Then the taxable income must be computed. The allowable percentage depletion deduction is limited to the computed percentage depletion or 50% of taxable income, whichever is smaller.
